I recently sold a wholesale lot of shirts on ebay. Of the 25 shirts 1 had a serious defect and 1 had a minor defect. Neither is acceptable. I offer a 100% Satisfaction guarantee or the customer can return the item for a full refund.
In this instance I would have preferred to replace the 2 defective shirts and pay for postage both ways on the 2 shirts. My buyer decieded that he wanted to return them all for a refund.
Heres the problem he's threating to leave negative feedback if I don't refund the shipping fee and pay for his return shipping. I received the shirts back yesterday. They STINK of cigeratte smoke. I've let them air out all night and they still stink. I doubt the shirts are good for anything buy goodwill now.
I don't really want to take any of them back now. What would you do in this situation?

This might be one of those cases where you just decide to refuse his demands and take the negative feedback, if it's left for you. The cigarette smoke smell is NOT acceptable, and it'll be hard to sell the 25 with that odor.

For future situations, you might want to always include a paragraph in your email approving the return along the lines of:
If you return the items that I sent you, in identical condition to how they were when shipped, I will refund you $123.45. Please be sure to insure the items for their full value, as I will take no responsibility for their safe arrival. Please write "xyz" on the outside of the shipping box as a return authorization; this return authorization indicates that you agree with the above; without this return authorization, I will not accept any shipments.
And DON'T accept any packages that don't have a return authorization code. I have instructed the people who work with me not to sign for anything if they're not sure it's a valid return. It doesn't happen that often that I get returns, but one time I signed for a package and wound up having to refund even though there was nothing wrong with the item. PayPal's view was that I had the goods and the money, buyer obviously wasn't accepting the goods back, so, I had to refund. It sucked!

I agree with Roadsmith. Tell him shipping is non-refundable and that feedback extortion can get him kicked off Ebay. If he leaves a neg, report him for feedback extortion and attempt to get the neg removed. Be sure to keep the email he sent you where he demanded money in exchange for not leaving a neg.

So give a full refund.
A good washing should solve the cigarette smell problem.
In the future, you may want to modify your above statement to say that any returned item must remain in the original condition it was sent and/or doesn't not include refund of return shipping

It is likely you can't wash them and keep them in the original condition. I am assuming that these are new shirt which have tags. Tags cannot be washed. In turn making these shirts worthless.
