I have just 5 hours to go on a rather expensive item (expensive for me, $170) and overnight I received a bid from a bidder with -2 feedback. The bidder has 2 positives and 4 negatives. I don't feel comfortable dealing with him, especially since this is a pick-up only item.

I have cancelled his bid and blocked him from bidding.

Will ebay notify the "new" high bidder that he/she is now the winning bidder again? Or will it come to a surprise to them if they win the auction after receiving an outbid notice?

I think it will come as a surprise.
I'm not sure.
But figure he has been watching,may have been planning a last minute bid!

I seriously doubt that ebay notifies the next highest bidder if a cancelation of the highest bidder is made by the seller.

That only time this situation really becomes a problem is when the canceled high bidder has been the high bidder of the auction for quite some time.

Let's say as an example that the the seller doesn't realize that the new high bidder is a (-2) feedback stinkeroo until 5 or 6 days have passed. The seller then cancels the bid and now the second highest bidder again becomes the high bidder. The problem is that in those 5 or 6 days that bidder may have won or become the high bidder on a similar auction item and no longer needs the seller's item that he is now suddenly and unexpectedly the high bidder again. Legally, and we had some heated debates here a year or two ago, that new high bidder is bound by ebay rules to be fulfill the contract with the ebay seller. Any of the oldtimers here remember those debates with RB over this situation? He proved his point with ebay rules. In that situation, if again I was the new high bidder after 5 or 6 days as the next highest bidder I'd be very po'ed if I had to buy 2 of the $170 items because the seller insisted on going by the ebay rule on the matter.

This of course is not the case you described as you caught the bad bidder right away.

Yes, when a bid is cancelled by Seller( or retracted/administratively cancelled by eBay/etc) the new high bidder is notified via e-mail.

Cant say, don't know. But! I have cancelled many and never have I had second place bidder send me any excited email that that are so happy to be in the WINNING position.( they just wake up to find out they bought something.) Days? I think matters not. If someone found a better deal elsewhere during the auction they should have cancelled their bid. If they end up being the buyer, well, now yes! they own two whatevers. Not my problem. Send the Money.

If the bidder has in their prefferences to be notified if they get out bid etc etc then they will be notified.

If the bidder is very active or also a seller then they probably opted out of all the extra lame notifications Ebay sends about anything and everything......then they won't until the auction ends and they win (if they win since it is still open)

I almost always get a little confused after reading Jack's posts.

Can a bidder cancel or retract their bid if they are no longer the high bidder?

Scenario: Ebayer A needs a guitar and bids $1000 and becomes the top bidder on Ebayer B's auction on DAY ONE. Ebayer C outbids Ebayer A almost immediately. Ebayer A had bid the most he was willing to bid and looks for and finds another guitar auction and wins and buys a guitar for $1000 from another ebay seller the next day. Eight or nine days later Ebayer C retracts his bid on Ebayer B's auction and suddenly Ebayer A is the high bidder again and wins the $1000 guitar. Now Ebayer has 2 $1000 guitars eight or nine days after the first bid? Seems unfair and EVERY ebayer that makes a bid is vulnerable to a form of this senario.

Can a bidder retract their bid if they are no longer the high bidder to protect himself?

The answer is quite simply yes. The next high bidder will receive an e-mail telling them of the cancelled bid.

And yes, you can cancel a bid even if you are not the high bidder. It may or may not lower the bid price depending upon how many bidders had out bid you. If only the high bidder had a higher bid than you, then the high bid will go down to that bidders lowest possible proxy bid. If there were two or more bidders higher than you, the bid price will stay the same.
